The next big wave of ETF innovation is imminent and it is going to be highly disruptive ETFs have grown form zero to ~ $10 Trillion in juts over 30 years. The first wave was very low cost, high liquidity, transparency, tax advantages, easy diversification and other benefits The second wave saw thematic ETFs come to the fore. 👉 Nobody has time to research the best stocks exposed to Electric Vehicles, but an EV ETF makes one stop diversified thematic exposure so easy The third wave has seen active ETFs grow fast. AUM in active ETFs grew 46% in 2023. This is an actively managed strategy in the form of an ETF 👉 A hedge fund as an ETF, but with lower fees ? The next wave is upon us and it combines ETFs with the other dominant theme of out time - Artificial Intelligence Thats right, ETFs are going down the AI route and are going to challenge active managers and Hedge Funds. This will shift the tradeoff between cost and sophistication. 👉 Get ready for high sophistication at low cost. I am not just talking about Gen Ai, but machine learning applied to market and other data in order to automate investing strategies that will outperform many asset manager and hedge fund approaches, but using machines only. These work using monthly rebalancing and some advanced opitmisation and Bayesian approaches. There are some big Ai ETF launches coming later this year, and in-market live testing indicates they work , especially given the much lower cost structure. AI progress is relentless, stopping for no one. Here's some of the trends we're seeing with AI in hedge funds and asset managers: 1. Agents are going to change asset manager workflows. LLMs have been fun to play with over the past few year, even some complex integrations generating alpha for some funds. But they're about to get a lot more advanced. Being able to break tasks into sub-tasks, and have sub-agents execute upon them. Read through this tweet for some more context: https://lnkd.in/eV6PeZBA 2. There's never been a more prescient time to make sure funds have their data warehouses in 'best-in-class' shape. If your internal systems are in chaos (and a LOT of funds' are), you'll never be able to truly leverage the AI advantage, and ultimately where the market is moving too. Start with the basics (data quality, governance, integration, scalability through Snowflake, AWS, Databricks, etc.) 3. Algorithmic trading, both HITL and full-stack, is generating significant returns for funds of all sizes. AI-powered systems offer speed, efficiency, improved risk management, reduced emotional bias, and scalability, giving funds a competitive edge. AI liked CHTR in our long/short fund. I didn't. Sometimes the humans get it right over AI. From the last The Deload on an AI-powered long/short fund we're running at Deepwater Asset Management: "Whenever I build an intelligent portfolio with AI, I can’t help but judge it. Sometimes the AI committee puts a stock in the portfolio that inspires me. Sometimes the committee selects a stock that makes me cringe. For the Robertson-inspired long/short portfolio, I like the AI committee’s long on DXCM and short on INTC. Each fit the definition of best and worst well. I cringe at the committee’s long on CHTR and short on MDB for the opposite reason — they seem in opposition to the spirit of best and worst." CHTR was down 8% yesterday on weak subscriber commentary from the CFO. In fairness, MDB is likely going to be down today after what seemed like solid earnings that just didn't match high expectations. The bigger issue is that CHTR doesn't feel like on of the 30 best companies in the US, and MDB doesn't feel like one of the 30 worst. That's what I want our long/short strategy to represent. Ultimately, the fault is mine. In building the AI's investment philosophy, I wasn't clear enough about what constitutes a great company or a bad one. The appropriate balance between AI flexibility and human creativity will be what results in the best collaborations between machine and man for the next several years as AI continues to evolve.
